In my opinion, this forum needs a seperate domain name. forums.knightmare.com would be alright, as long as you can afford the hosting.

That's just a subdomain of knightmare.com. Doesn't cost anything, would just point to knightmare.com/forum, thus going to the same place.

Having forum.knightmare.com wouldn't be too bad, but why would Illusion move the forums to a seperate host with a seperate domain?

The forum used to be on a separate host to the main site, hence the separate domain. Now everthing is under one roof so it wasn't necessary anymore.

It depends on who you register your domain with. Domain names can be registered from 1 to 10 years. Generally the options are 1, 2, or 10 years. It would appear though that many insists on a minimum of 2 years for UK domains, though it is possible to register for just a year.
